Yeah it's pretty outrageous. I read the actual Mobile Suit Gundam TV Tropes page and it mentioned the same thing with some elaboration that it's a superstition that Bad Luck will happen if X event happens and you must do at afore mentioned squicky action to prevent it, but Kai and Hayato pressured him to do it so it may be just to screw with Amuro.

Still that's disgusting Japan!

Well, during the Victorian Era, it wasn't uncommon for people to make hair jewelry and artwork. Hair is one of the few parts of a person that doesn't decay. You can keep a lock of a loved one's hair in a locket and keep the memory of that person close. Sometimes, the hair was used to create art, such as sculptures and murals.

Some people still practice this. Keep a lock of a baby's hair. Keep a lock of a deceased loved one's hair.

Generally, it's head hair, though. The other hair sounds more like creepy stalker.
